No, you are wrong guys. They would not splash. All units (land sea or air) can always retreat one square, even if they are out of moves. It is the bases for the leap-frog maneuver, where you can legally move a tank for example three times in one round.

How do these battles play out? Can air units attack sea units? Is it in the rule book or just a house rule? If in the rule book, where is it?

In AAE/AAP, Air units can only attack subs when a destroyer is present. In other games, they are free to attack subs (and the subs cant attack back!)
